Foreign earned income is income received for personal services performed in a foreign country. For U.S. expats, this can include wages, salaries, bonuses, commissions, professional fees, and self-employment income earned from work performed outside the United States.
Why it matters for U.S. expats
Foreign earned income is the income category that can qualify for the Foreign Earned Income Exclusion, foreign housing exclusion, or foreign housing deduction when the taxpayer also meets the tax home and residency rules. It is not the same as foreign-source income or all income earned while living abroad, so investment income, pensions, rental income, capital gains, and other unearned income need separate treatment on the U.S. return.
Common questions
1. What counts as foreign earned income?
Foreign earned income includes pay for personal services performed in a foreign country, such as wages, salaries, commissions, bonuses, professional fees, and self-employment income.
2. Is foreign earned income the same as foreign income?
No. Foreign income can include earned and unearned income. Foreign earned income only includes compensation for work or services performed abroad.
3. Does foreign earned income include investment income?
No. Dividends, interest, capital gains, pensions, annuities, and many rental income items are not earned income.
4. Does it matter where the employer is located?
No. The source of earned income is based on where the work is performed. Income can be foreign earned income even if it is paid by a U.S. employer or deposited into a U.S. bank account.
5. Does self-employment income count as foreign earned income?
Yes, if the services are performed in a foreign country. The Foreign Earned Income Exclusion can reduce income tax on qualifying self-employment income, but it does not reduce U.S. self-employment tax.
6. Does income earned in a U.S. territory count as foreign earned income?
No. For the Foreign Earned Income Exclusion and housing rules, U.S. territories are not treated as foreign countries.
7. Can U.S. government wages be foreign earned income?
No. Amounts paid by the United States or its agencies to employees do not qualify as foreign earned income for the Foreign Earned Income Exclusion.
8. Is foreign earned income automatically excluded from U.S. tax?
No. It must be reported on the U.S. tax return. The taxpayer must qualify and file Form 2555 to claim the Foreign Earned Income Exclusion.
9. Can foreign earned income also qualify for the Foreign Tax Credit?
Yes, but the same income cannot be both excluded under the Foreign Earned Income Exclusion and used to claim the Foreign Tax Credit. Foreign tax paid on non-excluded income may still be creditable.
10. What records should U.S. expats keep for foreign earned income?
Keep pay slips, invoices, contracts, employer letters, bank records, tax statements, travel records, exchange-rate calculations, and evidence showing where the work was performed.
